Credit Problems Rarely Begin Where We Think

Declining revenue, rising leverage, and covenant breaches are often outcomes. The real work is recognizing the earlier signals that show how a credit is beginning to weaken.

The visible problem is usually not the starting point

Credit deterioration is often described through late stage outcomes: lower revenue, higher leverage, liquidity pressure, or covenant breaches. Those measures matter, but by the time they appear, part of the deterioration process may already be well established.

Earlier signals are quieter

The path can begin with a change in customer concentration, margin pressure that appears temporary, slower inventory turnover, execution difficulties in a new market, or another operational change that does not initially look severe. Each signal can be explained away in isolation.

The danger is normalization

Teams often delay escalation because each individual development appears manageable. The risk compounds when several small changes point in the same direction but are reviewed independently rather than as part of a developing thesis.

Monitor the path, not just the outcome

Strong credit organizations ask how deterioration is likely to unfold. They identify the sequence of operational, financial, and liquidity effects that would precede a formal default or covenant breach. That creates more time to engage the borrower, tighten controls, restructure, reduce exposure, or otherwise protect the institution.

Financial statements confirm; judgment anticipates

Financial statements are essential, but they are backward looking. They often confirm that risk has already materialized. Credit judgment adds value by recognizing the pattern while it is still forming and while management still has choices.

Credit Judgment Principle
The objective is not simply to identify that a credit has weakened. It is to understand how it will weaken while there is still time to act.
